I've updated video drivers like it said...

but still refuses to...

I got Demigod from our Gamestop and I had a feeling that my video card wouldnt be compatible - but it says the minimum requirement is 128mb video card - which is the exact amount I have. I told me "update video drivers due to "Hardware based instancing required". So i went to Nvidia website and updated the particular driver that I had and it was successful and I restarted my computer and attempted again - have gotten the same response that I need to update my driver.

A quick solution is probably to buy a new videocard with atleast 256mb, but I wish to prevent that since getting 50+ dollars right now will be more annoying than anything. Is there a way around this? Am i able to lower the video quality before I enter the game?

The settings are saved in a config file which can be found under:

My Documents\My Games\Gas Powered Games\Demigod\Game.prefs

 

You can edit this file and have a look, if this will work.

I run dxdiag also - and it says DAC Type: Integrated RAMDAC

Yeah, you need a new video card. The minimum (as noted in the sysreqs) is a Geforce 6800 or a Radeon x1600 because the game requires Shader Model 3 support; the Geforce 4 MX series cards are basically sped up GeForce 2s and don't support pixel shaders at all.

so as long as your video card supports pixel shader 3.0 it should at least let you run demigod right (ignored overall performance)?

Not sure if you got AGP or PCI but there are a few bare minimum cards that will run thhe game you can pick up from an online site such as newegg for 25 or so bucks...

NVIDIA GeForce4 MX 4000 - Ughh..  you definitely need a new video card.  I can tell you that any card you pretty much pick up above 70 dollars will get this game going.
